Just got my bionic tonight.
What is the difference between application storage and internal storage?

Welcome to the club. It's actually internal, sd-ext, and sd. I don't think anyone knows.

The software breaks the internal memory into sections. Apps go in application storage and your pics and such go into the internal memory (unless you make them go to the SDcard).

Yep, your 16GB of internal storage is formatted: 4GB for apps, 4GB for system files, and 8GB available for you to use for pictures, music, whatever. Then you also have your 16GB microSD card available for more data.
