I'm interested in buying a used Droid X.

How should I inspect it prior to purchasing it from a buyer like from Craigslist? What steps should I take to make sure the phone functions properly? I guess turn it on, connect to WIFI, take some pictures and video...anything else I can do to make sure the phone is functional before I buy a used one?

I know to call Verizon and ask them if the ESN number if clear. If the phone is reported lost or stolen, the ESN number is bad and Verizon will not activate it.

Verizon has told me that the warranty DOES NOT transfer from the original buyer to the next buyer so once you've bought it, there is no more warranty.

What else can I do?

You can add the asurion insurance maybe not a great option but when you activate your phone used / new you have the option to add the asurion atleast I have in the past, and then you can use that to get a replacement if something happens to the phone.
