Update.zip question

So in I noticed an update. Zip file on the root of my sd. I also saw the option in titanium backup to create this same file. Can someone explain the importance and functionality of this file? I also saw it in the context of themes too. I would appreciate any info. Thanks!

creating an update.zip using Ti will backup all your apps. so if you do a factory reset or flash a new rom all you have to do is flash this update and all your app and data will reinstalled.
