I downloaded the Droid Overclock application from the market and am experiencing difficulties with it so far. When I underclock it, all I get is extreme lag. Any ideas as to why underclocking lags the hell out of my phone?

Well, when you slow the processor down it's going to lag. So what you probably need to do is select a low voltage kernel that won't slow you down too much but is capable of relieving the phone of stress during times of heavy or no use.

Every Droid is different so you'll have to experiment. The slowest my D2 go 400 on any of my profiles. My D2 does not lag. You may want to look at your kernel selections and set your profiles as needed.
