I'm getting the same problem. I'm at about 24 mb of free space. I'm also completely sure that I put it in terminal correctly. I also do not have the flash image binary in system bin or xbin. What are the benefits and risks of this new version of clockwork?

I got the Out of Memory message before while trying to install Raid's RZR recovery. I knew I was not "out of memory". That issue was not resolved on my Droid until I redownloaded a clean version of flash_image and put it on the root of my sdcard. Once I had that in place I installed the new recovery (the RZR) via terminal and it loaded fine.
I had previously tried to get a copy of flash_image on the sdcard by downloading with the phone - that didn't work. I then tried to download it onto my pc and rename it flash_image1 (because I didn't want to replace the original copy I had from December of 2009 or January 2010). I then renamed it to flash_image when I moved it to the phone - that did not work either. I then redownloaded it via pc and saved it directly to the phone. The flash via terminal then worked. So, from these events, I determined that this file is very sensitive and can not be "fiddled" with.
Don't know if any of this actually relates to the issues y'all are having, but thought I would just throw this into the mix. Good luck.

I downloaded the file in the OP, via PC, opened TE and followed the instructions, and it failed 4 times. Error not enough memory,multiple lines of this.
Then I went in to ROM manager and cleared cache and selected advance mode in settings. I also deleted all but three of the backups.
Then in TE flashed image, did not get errors, instantly just had a clear line, no message, reboot recovery and it was there.
