These two pages explain it pretty well:

Barnacle Wifi Tether: Easiest Tethering for Motorola Droid
    szym.net: Barnacle Wifi Tether

You need root access to create an ad-hoc wireless connection. With android-wifi-tether, you also needed a custom kernel that enabled netfilter (which you could also get by running a custom rom).

Barnacle is fairly new and does this without netfilter, somehow. That eliminates the need for a custom kernel, but not the need for root. I haven't tried barnacle out, but that would be a good option if you want to remain stock - just having root doesn't change anything much, and barnacle is just an app, so it will run just like stock.
    Cool CM Tricks
custom_backup_list.txt - make a list of files in /system that will survive a nightly install (ringtones, notifications, system apps, wallpapers, whatever)
in Terminal Emulator, set this as your shell command: "/system/xbin/su -c /system/xbin/bash". You get all the features of bash, root access, and you can still use the initial command field for whatever you want (default is adding /data/local/bin to your path)

Just got done with the process.

Reverted back to 2.01, rooted w/ 2.1 and installed Barnacle. After some futzing around, it works awesome.

    About as fast as DSL.

How long before VZ figures out usage patterns and freaks? It seems like if you have 3 devices tethered for a little while, the usage would be pretty heavy. Anyone have any ideas about how bad the usage would be in that situation?

General consensus is to keep an eye on your usage and don't go overboard (in month-total OR burst), and you'll probably be fine. There is no cap on bandwidth for the droid, but there is hypothetically a 5GB cap on tethering (that's what it is for other devices which allow tethering). It's possible that if you are "caught" downloading 10-15-20 gigs or so, they may charge you for tethering AND charge you for the data overage.

In general, so long as you aren't doing anything dumb like bittorrenting, you'll be fine. I don't think anybody has been "caught" for tethering on the Droid thus far, but I say lets keep it that way. Once they find a few people using so much data that they need to crack down on it, it's not much more work to just crack down on anybody doing it. If it's a real problem, they could just shut off phones that aren't running official firmware, and we'd all be out of luck.
